What is the difference between marginal and effective tax rate?
Your marginal tax rate is the rate applied to your last dollar of income — it determines the tax impact of earning additional income. Your effective tax rate is the average rate you pay on all your income (total tax divided by taxable income). The effective rate is always lower than your marginal rate in a progressive tax system.
How do tax brackets actually work?
The US uses a progressive tax system — only the portion of your income within each bracket is taxed at that bracket's rate. For example, if you're single with $75,000 in taxable income, the first $11,925 is taxed at 10%, the next $36,550 at 12%, and the remaining $26,525 at 22%. You do not pay 22% on your entire income.
How can I lower my tax bracket?
You can reduce your taxable income through pre-tax retirement contributions (401(k), Traditional IRA), Health Savings Accounts (HSA), itemized deductions (mortgage interest, charitable donations), and tax-loss harvesting.
